The encoder just gives you an 'increment' or 'decrement' If you save where  
you are in eeprom, it stays there to next power on. Knob detent doesn't matter. 
 4 leds could give you position. Or 4 of those momentary schadow switches 
with  the leds in them? Make them mutually exclusive in the  sw

2 optical sensors could be used to decode 4 positions of a white/black 
surface that could be read on powerup... an absolute position encoder (as 
opposed to the relative position encoder).
The mechanics of it are up to you, and it may not be cheaper than the <$2 
you mentioned earlier.
